Hi J.D. I couldn't get the person I needed to talk to, but I'm still thinking that the issue is one of incompatibility between FME and ArcGIS coordinate system selection. For example, you say you have to select the coordinate systems before pressing OK, even if they are selected already. I wonder if that's only true if the previous selection was in FME. ie if you open the dialog in the ArcGIS tool, select the coordinate systems and click OK, then open it again and just click OK whether it would all be correct.
Alternate solutions might be to replace the reprojectors with ones placed within the ArcGIS tool, or to use FME2007 with the reprojection engine setting set to ESRI - that way the coordinate system selection in FME might better match what ESRI is expecting.
