I can not help, but I had a simmilar problem with the SMC 2804WRB ap. The smc was working fine with EAP/TLS. But if the radius and client (winxp) were configured for EAP/PEAP the radius sended only the initial message like you described here. For the same configuration on EAP/PEAP for radius and client but for cisco AIRONET 350 everything was working.... I don't know why you have a problem, but it seems very similar to my one and it was propably problem of AP. I dont know if your cisco has some eap drafts, but the aironet 350 has 3 drafts for the eap, 5,7 and 10 I think. So, if there is some option for it, try to experiment with it :|.
