I used the option key - got the old little mac in the middle of the screen. 
Screen went black and it rebooted into OSX. Then same problem.

Tried again with OS9 install disk. It is up now. So it looks like a software 
problem. What should be my course of action to get OS X working on this machine?

My suggestion, just to rule out hardware problems is to boot it up  
with OS 8 or 9, as it was the original OS. I recall it can be  
obtained by pressing the alt (option) key at startup. Try this first  
and let us know.
