This preference is not to tell it where to store the music library, the music library file (a database of the actual music file locations) is always located in the /Users/~Home/Music/iTunes/ folder. What this preference does is determine whether or not the original music files are cataloged by the database in their various individual locations on the HD; OR are copied into the /Users/~Home/Music/iTunes/iTunes Music/ folder. The default setting is for "Keep iTunes Music(Media) folder organized" which means everything that's added to iTunes is copied into the /Users/~Home/Music/iTunes/iTunes Music/ folder. This means any music files on your computer in any location other than the /Users/ ~Home/Music/iTunes/iTunes Music/ folder is a duplicate copy and can safely be deleted.

I don't read it that way, and I've re-read the original post several times.
It appears the original question is based upon the idea of copying the entire iTunes Music over to an external HD and then deleting the original iTunes folder from the internal HD to create more space on the internal HD.
The problem with doing this is that the iTunes Library FILE (the database that has the locations of the music) is for the OLD internal HD locations, NOT the new external HD locations. This file needs to be totally regenerated for the new HD location. iTunes is very smart, and normally regenerates this on it's own, keeping a backup in the "Previous iTunes Libraries" folder.
There no good reason to stick with iTunes v.3, v.4, v.5 etc. in my opinion. I'd strongly recommend everyone upgrade to the latest version they can run. In this case, we're talking about Panther 10.3.9 so the latest version of iTunes would be v.7.7.1. There are many advantages to newer versions of iTunes, and v.7 introduced not only multiple iTunes libraries support, but also album cover art database, which is really nice eye-candy, not a waste at all in my opinion.
