Just out of curiosity, I tested a GGroundOverlay to see if there was an issue with small bounds and there is not, so the issue, as usual, is somewhere else in your code and not in the snippet you posted.
You can test it for yourself here: http://www.usnaviguide.com/ws-2008-02/ggroundoverlayfitter.htm Just start shrinking the overlay and zooming in until the closest possible zoom.
