First, always respond to list. That way other people can follow the
discussion in case they have a similar problem or a possible suggestion.
Second, there appears to be a problem with your MiKTeX setup. The
folder it's reporting for TEXMFLOCAL is not the expected head of a texmf
tree.
So, I'll ask the same question I asked Kieth, can you use your MiKTeX
installation? Try compiling a really simple document which uses no
packages and let me know if that works.
