I'm no expert, but I remember reading somewhere that the iMac could not be booted from an external drive; only the internal CD-ROM or the internal Hard Drive at least as far as USB goes. Don't know if they fixed this problem or not when they added Firewire to later iMacs.
You really need to have the internal CD drive replaced; either with a CD-ROM or with the new CD-RW designed for tray-loading iMacs.
