I have an indigo blue 400MHz slot loading DV iMac with OS9.2.2 installed,
running on 320MB of ram. I have my 10GB internal HD at 89% of capacity. I
have purchased an external firewire WD Caviar 120 MB, 7200RPM w/8mg cache
HD.
Good choice.
Goal #1 is to partition the new drive and the "old" 10GB drive into smaller
drives.
Probably a bad idea unless you have some very specific reason for doing so.
I would like to then install OS10.3.x on a partition of the 10GBJust give Panther, the apps and 9.22 the entire 10GB drive to themselves. Future expansion room.

Can I drag and drop my Macintosh HD alias onto the 120GB drive once it appears on my desktop?

Yes, since you're only running OS 9.x on the 10GB currently. OS X doesn't work like that -- you can't drag an OS X "System" folder to another drive and expect it to work.
Will the "SliverKeeper 1.0.1" file that came with Roxio Toast Lite 5.2 help with this process?
I wouldn't.
What do I need to to do to get all my
extensions to copy to the new drive so it becomes a backup, bootable drive.
Drag the OS 9 system folder onto the new drive.
Is there a step-by-step list somewhere I can follow to properly install OS10?
Yes. It's included with the copy of OS X you bought.
I might recommend to you Scott Kelby's book on OS 9 to OS X transition, available at scottkelbybooks.com. Side-by-side graphics show exactly how things WERE done in OS 9, and how they ARE done in OS X. It's a great approach.
