Did you check the permissions on /etc/hosts?

For your telnet output, you did not post the last line which looks something
like this:
UnicastRefHostNameâÃÂæJÃÂë&ÃÂÃÂ
ÃÂõz0râÃÂÃÂÃÂÃ¥âÃÂÃÂXMâÃÂú"jÃÂçâÃÂÃÂIÃÂÃÂâÃÂúx
Note that the host name ("HostName" in this example) appears right after
UnicastRef, and that name must be accessible from the client.
