The situation with me is the same (UTF-8 locale, many cp1251 correspondents),
but the conversion is working, both ways. (The connection could be more
stable, esp. for the Jabber plugin, but this is a different topic.)
I haven't looked at the source - what Matt is using for the code conversion?
If this is something external, eg. iconv, could it be that it is
mis-installed at your system?
(Other data about my workstation: Debian - unstable, KDE 3.5 (recently changed
to 3.5.1), kernel 2.6.13.)
