It works for me.
lilypond foo.ly geneates foo.ps, foo.pdf, foo.dvi, and foo.midi
Yes, this is precisely why I imagine *I* have a problem. :)
From emacs my output agrees with what you say.
Analyzing dy26r4.tex... Running latex... Running dvips... DVI output to `dy26r4.dvi'... PS output to `dy26r4.ps'...
From the command line the pdf is generated.
Analyzing dy26r2.tex... Running latex... Running dvips... Running ps2pdf... DVI output to `dy26r2.dvi'... PDF output to `dy26r2.pdf'... PS output to `dy26r2.ps'...
