May be it's a service level problem.

I just changed /etc/ssh/sshd_config
PermitRootLogin no

rcsshd restart

And now it does exactly what I would expect.
I can't login in as root from a PuTTY session
I can su - once I login as a user from PuTTY
and I can login as root from the VM console.

I have all the latest patches and Service Pack 2 installed.
