Works since three years (with a few glitches mostly related to kernel updates) with a forked version of FAI I am working on... currently, I am managing about 130 computers (workstations, servers and even the FAI server itself) via "Patched FAI". So basically both your points work, though for the first you have the chicken-and-egg problem: you need at least one hand-installed debian base system to "fai-update-system" it to a FAI server... and of course a well-designed configuration which allows updating your systems ;) (I don't say our FAI config is well-designed, it's currently 10M checked out from cvs and kind of complicated/chaotic, but at least the update stuff works).
