Thanks for the help, the problem has been solved. The error was 
due to nameserver it couldn't find which were mentioned in the 
/etc/resolve.conf. so i specifically mentioned the nameserver in 
the squid.conf at dns_nameserver option.

In another terminal type tail -f /var/log/messages as root and see 
what
you get when starting squid in another terminal with
/etc/rc.d/init.d/squid start.
Also as a last resort you could delete all the cache files under 
/var
spool/squid or  ( cache_dir )and use squid -z to recreated the 
cache_dir.
