I would definitely install the Team Build server as a separate machine, you may need to install third-party dependencies or applications that form part of your build process and you don't want these "polluting" your TFS server. It doesn't need to be a super powerful machine because the current version of MSBuild doesn't support multiple processors, we're just using desktops.
