It seems that your trouble is with the differences between LTSP 3 and the version you were using before. At the point you see the faiure, you are having a problem with XFree86 (4.2.99?) being unconfigured for your video or mouse. Please triplecheck your lts.conf to see how the "X_SERVER" options are set. You may want to install the XFree86 3.x LTSP packages and configure your stations accordingly.
