Hi, 

Your problem is not a ltsp problem but a windows/vmware 

Here is a way:

copy the following files to your startup floppy (from the machine you
created the startup disk):

        c:\windows\command\fdisk.exe
        c:\windows\command\format.com

boot your virtual machine with the floppy and cdrom support

launch fdisk and create a primary partition on your vmware hard drive
and use format to format it. (format c: /s)

reboot your vmware from the floppy disk (I know that C: is bootable but
you still need to boot from the floppy because you need the CD-ROM 
driver ad MSCDEX.EXE), now you should have a C: drive which will be your
hard drive,a D: drive in memory with all the utilities and a E: drive
which will be your CD-ROM. now run SETUP.EXE from the windows 98 CD-ROM
and Bob's your uncle
