Rick, With LTSP-4 and newer, you shouldn't need to set the XSERVER to anything other than 'auto'.
You might be running into a problem with getltscfg. there was a bug in ltsp-4.0, that has been fixed in 4.1. You can get the updated getltscfg program by doing this: wget http://www.ltsp.org/getltscfg Drop that file into /opt/ltsp/i386/bin and make sure it is executable. If you are still having trouble, send me a copy of your lts.conf file.
