I started a thread about this not so long ago. I ended up getting the ltsp server working as a squid proxy for the thin clients, but I wasn't able to make it work totally transparently. In other words, thin client users still had to manually tell firefox to use localhost as a proxy. Personally I'm not familiar with squid and I find it anything but easy. Keep in mind that you will have to use iptables as well.
