Maybe the HD was formatted with a non-Apple utility like FWB HDT (I used it for 7 years). If so, the Installer may say it cannot install and Drive Setup may say it cannot reformat. If this is the case, then I have heard that you have to damage the disk in order for Drive Setup to reformat it, before you can install. In my case, I just gave up and installed a new, bigger HD in my G3. Since it was unformatted, Drive Setup could put an Apple format on it.
