What has to happen to run Windows on this macbook?

You can get Fusion, Parallels or Boot Camp. Boot Camp requires Leopard.

Don't want to erase the internal drive.

There is no need to.

Do we have to do that to partition?

Apple's Boot Camp requires a partition. Parallels and Fusion do not. Boot Camp's installer can make a partition without erasing the drive.

Can we get a firewire or usb external and do all the windows

I run Fusion off an external Firewire drive. Parallels will work off one too.

installation on that? Parallels, windows, and storage?

Parallels and Fusion can run from disk images on the drive and do not need a partition. Expect to use at least five GB for a small XP installation. You'll need more for Vista. Right now, on the external Firewire drive, I have four Fusion images: 8 GB for XP, 6 GB for Vista and two 12 GB images for Fedora Linux.
