Hi, Extracting the dmg may help but I didn't do that either. Lion Disk Maker just found what it needed. I think the key may be to have both apps in your applications folder. I expect that is where the lion disk maker is looking for them but don't know this for sure. I just know that the instructions said to make the recovery USB drive just after the Mountain Lion installer is downloaded. This would mean that when you quit out of it to make the recovery USB that it would be in the applications folder.
