 I don't like (nor use) XP neither but from the point of view of software
developer it's much more stable than Win95...

 It's a file which Windows uses for host lookup under some circumstances. I
don't remember where does it live under 9x but it should be somewhere under
your Windows directory.

 I'm susprized to see that the system can't resolve 127.0.0.1 -- do you
have nslookup under Win9x (I think you do but not sure)? If so, what
happens if you type "nslookup 127.0.0.1" at the command prompt?
