I have had problems with squid not looking up properly if there wasn;t a
DNS on the cache server (odd but it works:)

With new versions of squid there is an option to tell it that it is
running in transparent proxy mode. This works much better than tproxy.

The options are under the HTTPD-ACCELERATOR OPTIONS section about 2/3 of
the way down squid.conf
