That's interesting. When I set this option, the UI allows me to create the
folder. It also provides a good drop icon when dragging messages over folders
(which I would expect) ... it doesn't allow the drop there, though (which
I would also expect ;-). This seems like a reasonable work around.

However, when I attempt to delete a folder, it asks if I'm sure I want
to send the selected folder to the trash, and then I get an error from the
IMAP server that says:

  The current command did not succeed. Th email server responded: RENAME
  failed: Can't create mailbox node <path to mailboxes>/Trash: File exists.

If seems the "delete" of the folder is being treated as a "rename folder
to 'Trash'".

I do have the options set for "When I delete a message, move it to the
Trash folder". However, this shouldn't affect the removal of folders
themselves. The UI should warn that the folder will be permanently
deleted, then ... plughh.
