CW Pro 8 for Macintosh has tools for Java 2, although it doesn't have any of the extras needed for preverifying J2ME apps. We have a CodeWarrior Wireless Studio, PDA Edition, that's designed for this, but it is a Windows-only toolset.

Has the development of any OS 5 JVM's been announced or
rumored? (either armlet or otherwise OS 5 customized).

PalmSource announced they were working with Insignia on a Java VM for OS 5 last year.
