I'd suggest that you tell him you'll reimburse him the $500.00 once you've
collected it from the USPS.  If the USPS says that they delivered the
parcel to the UK - and there seems to be proof of that - and that it's out
of their hands, then it would seem that it's out of your hands as well, and
that they buyer is SOL.

This is one of the problems that people face when shipping internationally.
Where does your responsibility end, where does the responsibility of the
USPS end?

I've shipped a number of items to Israel, and often packages have been held
up in customs for quite a while for one reason or another.  Has your buyer
initiated any search or claim on his/her end?  That would certainly seem
reasonable.  With all this terrorist business it's quote possible the
package is stuck in customs.

BTW, what exactly does the insurance you bought cover?  Damage/breakage? 
Loss in transit?
