I think this was a mistake, I always tell the buyer how much the
insurance will cost based on the final value plus shipping, I never
give them a chance to determine their own insurance value.

I don't see why, the postal system stuffing up should be your problem
as he agreed to its use as a transport service, your responsibility
should cease at the point at which you hand the parcel to the shipping
agency. If he opted to insure and the parcel never arrived you should
instigate an insurance claim and when it's proven then send the
insurance refund to the buyer.

In this case it could even be caught in UK customs.
