Walter - ACR doesn't actually modify your image data, it just stores the series of commands needed to make the modifications.
Since Adobe designed the DNG file, it knows how to store those instructions within the file without inadvertently destroying your image. It doesn't know the exact format of the manufacturer's proprietary raw files, so the instructions are stored in an XMP file of the same name as the original image. As David says, these are called "sidecar" files. One more reason for me to convert everything to DNG.
