Ok, this is what I got...

I followed your instructions, under kernel 2.4.18 I got the following...

imps2 auto-detected unknown mouse type 14, assuming standard ps/2 and then
it decided to start spewing pointing events.. (Why did this work under
GDB??? I swear i just tried it earlier the exact same way without gdb and it
didnt work.)

so I rebooted to 2.4.16+LPP.... AHA!  It fails to detect a mouse!!
something in the 2.4.16 kernel or the LPP patch messes up pgserver...

so I have pgserver correctly using the mouse now with the commandline

gserver -i ps2mouse --input-ps2mouse.device=/dev/psaux -s ./blackout

does any of this make sense to anyone as to why under 2.4.16+LPP the mouse
fails?  (NOTE: I'm using 2.4.16 as that is the latest kernel supported by
the Linux Progress Patch, and having a pretty screen during boot is
important on a consumer product.)

Hmm..
This is really a last-resort sort of suggestion, but try this:

- open pgserver in gdb
- set a breakpoint at ps2mouse_init
- run it with the command line options I suggested earlier
- It should stop at ps2mouse_init
- Step through to make sure it opens the mouse device correctly
- Set a breakpoint at ps2mouse_activate
- Run it, it should stop whenever you move the mouse
- Make sure it decodes the packet correctly
