I don't know why you would expect DNS and Web hosting with domain registration, they are three different things.
They HAVE to let you set the name servers though. Make sure you're setting the name servers with the registrar, though, not as a dns record. Also, they won't be able to transfer it away for something like 60 days ( ICANN policy, I am told). Try to find how to set the nameservers. I will log into my 1&1 account and see if I can write you some instructions. What is the domain name so I can check how it is currently setup for you?
