I know its a basic principle but do you save the reprojected file as a new 
file? QGIS does not change the projection of the underlying file. You need to 
save the reprojected file into a new file in order to keep the changed 
projection.

Allan,
are you sure that the native shape's CRS is 4326? If so there isn't a reason 
for the overlay not works, otherwise you need to know the native shape's CRS 
then ensure to it's correctly define in shape's properties, if both of CRS (DEM 
and shape) are correctly defined the overlay outcome automatcally
