Yes, correct. A page on Wikidata (called item) needs to exist for the
subject and contain a link to the article on the Wikipedia where the
other language links are supposed to show up.
So take for example http://www.wikidata.org/wiki/Q2. If someone writes
a new article about this subject that didn't have one so far then they
need to add the link to the table at the bottom there. Then all the
other links will show up in the sidebar of their article.
I hope that makes it clearer. If not please let me know.

It's a mix of bots and humans creating them. At this point my best
guess is that a very large part of pages already have a corresponding
page on Wikidata. But that's just a guess. In total we have 3,985,290
on Wikidata at the moment, and growing.

 What exactly should editors do at this point? Just sit back and
 wikidata goodness will flow? Or take active steps to replace lists of
 interwiki links with automatically generated ones?

That is up to you. If you want you can remove them by hand. Or have
someone run bots to do so. Or just leave things as they are.

more than 1 or 2 interwiki links will typically already exist on 
Wikidata, but not necessarily otherwise.


If there's a Wikidata item that linked to the corresponding article you 
are on, Edit links will appear on the side bar under Languages.

Eventually I expect one of the bots to get to it but if you want you
can also just create it.

The item should be created, because in many cases other properties (
https://www.wikidata.org/wiki/WD:P) can still be added to the item.
