In my case it must have been webmin that's put something in the my.cnf file that it doesn't like. I tried both 2.6.28-11-generic and 2.6.32-11-generic kernels for the guest VM. Both have the same issue. However, I tried the problematic combination: virtio net + virtio disk attachment (which causes network failure on Lucid) on Karmic. And the problem is GONE. On Karmic, I'm using kvm version 1:84+dfsg- 0ubuntu16+0.11.0+0ubuntu6.3 and kernel 2.6.31-16-generic for the host, kernel 2.6.28-11-generic for guest.
