You can reset the O2 router to use WPA security anyway, just go to
http://192.168.1.254
and configure the wireless connection there. You can change the SSID
(name of the wireless network), channel (11's usually best) and
encryption.

You can use both wireless routers, with the O2 being a backup wireless
network if the TC ever decides to break. If you're using the O2
wireless box II then you'll be on 802.11g speeds. The new Thompson-
made O2 wireless box III uses 802.11n speeds. I'd recommend just using
the Time Capsule though with O2 as a backup.

Connecting a Time Capsule or Airport Base station using the LAN ports
is fine as long as you disable the DHCP server, in the internet
section select "Off (Bridge Mode)" and it'll just act as a bridge
between the wired and wireless networks. It won't then ask for an
internet connection on the WAN port.

If you have 2 DHCP servers on the same LAN then you'll get bizarre
networking problems as different clients connect to each DHCP server.
Of course you could always switch off the DHCP server on the O2 box
and let the TC handle all the networking, they're much of a muchness
really but Apple's equipment needs rebooting less.
