That doesn't sound right. IIRC Mercury doesn't support POP before SMTP style authentication. Are you sure your configuration is setup properly? Have you selected SMTP instead of Sendmail and is it pointing to the IP Address of Mercury? Is Mercury configured to allow relaying of messages coming from the Squirrelmail server's IP (Configuration, SMTP Server). I don't think it's Mercury saying it wants POP3 before SMTP since it doesn't support it...
