Your problem is related to Quicktime version 6. You can restore funtionality your desktop pictures by throwing away a file called "Quicktime JPEG Update". I can't remember exactly where it resides but you should be able to find it with Sherlock/Finder. Just move it or get rid of it altogether. Let us know if it solves you problem.
