That test didn't use quotes to contain the phrase so no pages with those
words in that exact order were returned, so yes, lots-o-pages with
individual words highlighted (bolded).
Upon the second search using the string that had the spaces replaced
with %, the results were identical, so Google ignored the %.
If I put a search phrase within quotes, such as "walt disney world", the
same thing happens. After clicking the search button in the sidebar (or
hitting Enter key), the spaces are replaced with %, per
"walt%disney%world", and of course, the webpage returns hits with the
highlighted phrase "Walt Disney World". etc. etc.
O.K., Dean, this is were I say that I don't use the sidebar for
searches, so we've exceeded my knowledge.
