OK, I figured out the problem. In the SMTP server settings, the user name should have been my entire hotmail address (including the @hotmail.com) rather than just my username.
I still have two other problems: 1) If I drag something from the Hotmail folder to a local folder, it apparetnly remains in the Inbox in the web interface (and thus on the server). Is there a way to automaticaly delete it? 2) When I delete a message in Thunderbird, after a while, the deleted message will later be re-downloaded from the server. Oddly enough, when I enter Hotmail through the browser interface, I see that the messages I deleted in Thunderbird _were_ removed from the Inbox, so I'm not sure where it's re-downloading them from.
