This sounds like http://mercurial.selenic.com/bts/issue2252, which is almost certainly a Windows bug. Probably Mercurial will have to implement a workaround. If you can reproduce it, please run hg update --debug --traceback and provide full output. Note that the crash during update will probably leave your working dir in a slightly funny state -- you'll have to manually remove the file to get hg to try updating it again.
