Yes a digital output has nothing to do with the DAC.

If you want to keep it bitferfect you lock the squeezebox volume at
100%.
This can be done in the server settings.
Likevise functions like replaygain can also be turned off to be sure to
get bitperfect output.

And Yes the best way to use any modern AV receiver is to connect all
sources digitally.

Most because the reasonable priced Recievers don't have any analog
passtrough.

All analog signals goes to an ADC (Analog to Digital Converter) and
will then be processed digitally like any other signal, so that you can
use surround modes subwoofer filters and whatnot.
So that Means you are going to listen the recievers DAC whatever you
do, therefore connect all things digitally.
Also the analog inputs and ADC in such recievers are meant for "legacy"
equipment such as VCR old sat boxes cassete decks and stuff, and would
not have serius soundquality.
