Close, but not quite. Yes, the iPod has its own DAC, which converts the digital to analog for the headphone jack. The I-20 connects to the iPod's _digital_ output on the bottom. I am not 100% sure, but i don't believe it is reconverting from analog back to digital. Rather it is bypassing the DAC for the headphone output.
And the DAC in the dock may well be better than the DAC in the iPod. But if you are listening to lossy MP3s and your audio system isn't great (which I'm just guessing, because you only said it was old, and didn't say anything about its quality) then you may not be able to hear any difference between the DACs.
