I'm running SC 7.2 on Fedora 9 on quite a small low-power box which is 
essentially a thin-client but with room for a hard disk (see 
http://gibbalog.blogspot.com/search/label/tinytuxbox).  Putting 
everything on a live version would be doable as well, obviously assuming 
you have enough storage on the USB to keep your music as well as the OS, 
SC, and anything else you want.

The thing that would worry me about this setup is the frequent 
write-access to the USB stick which they're not designed for.  You might 
see the life of your USB stick drop.  There's a couple of things you can 
do to help mitigate this, namely mounting some volatile directories 
(such as /tmp) to a ramdisk if you've got enough memory, and storing the 
frequently written data on a filesystem designed for flash devices 
rather than the standard ext3 filesystem.
