It sounds like we have very similar set-ups.
I am using kvm with libvirt on an F18 host with both virtio hdd and
bridged networking. I did a minimal centos install so no xwindows/gui.
Just finished resizing the VM image (a bit of a pain!) so the swap
partition is only 768MB, and the root partition is 2.2GB (using 1.7GB).
RAM is set to 512MB. It seems happy enough...
top in the vm:

I am using a raw image. Does compressing actually make much of a
difference?
Also, since LMS is the raison d'être of this VM, do you think there
would be any benefit to renicing the LMS process?
