It seems most likely that the software simply creates a link (similar to a shortcut) to the replacement image. This would explain your observation that images from iPhoto don't work, because the image lives inside the iPhoto Library Package, and would therefore be invisible to such a process. The answer would be to copy your iPhoto image to another location on your hard drive and drag it from there.
