I think it would be technically possible to boot from a USB extedrnal
drive, but I imagine that the setup would run OS X very poorly. I second
other previous recommendations and would suggest to upgrade the internal
drive. I've done that myself (it's very easy) on a 333 Lombard and given
new life to an otherwise struggling machine, with a 40 GB IBM travelstar
5400 rpm. You can run OS X and surf alright, text documents, etc, but
other serious work until 10.2.8 is in my experience out of question (I
also have 384 MB of RAM), even with a fast internal HD.

I have not tried Panther yet, but I'm gonna do it shortly as I've heard
only accounts of increasing speed.
