If it’s any consolation we had a similar issue with custom list forms. They simply couldn’t be applied to the list settings. How was the library first created - from code, through the UI? Whenever I have something that is acting a bit weird like this, I tend to start by saving the site as a WSP, then load it into Visual Studio and get a look at the generated CAML and see if there is anything weird in that. Would also check the permissions on the hidden Forms folder withinin the library as this is where you're custom form would be saved (I think) Good luck!
