AFAIK, neither Sony nor Nintendo make money on their consoles.
Sony announced that the PSP would incur a loss as well, and so did
Nintendo with their Nintendo DS handheld.

So what makes Microsoft any different with being able to absorb the
loss? If for every million Xboxs sold they sell about 12 million games
then they are supposed to make an overall profit.

The Xbox has Xbox Live which is the best online gaming service that
we've seen, even when compared to offerings on the PC. So if you want
innovation or evolution there it is. Microsoft owns gaming online, and
neither PS2 nor Gamecube have anything that can best Xbox LIVE. Also,
HALO is the best FPS shooter on any console platform. I don't think
Eyetoy is really innovative, the Nintendo DS is different enough to be
termed innovative though.

What does the PS2 have to match Crimson Skies on the Xbox? If Xbox gives
you better graphics and better online play in all titles than similar
titles on other consoles, why buy the games for the other consoles?
That's reason enough for a lot of people if they realize that fact. A
lot of people got into PS2 because a) They already owned a PS1 b) Xbox
wasn't on the market yet. We'll see what happens with the Xbox 2.

I think Microsoft definitely needs to get to market before the PS3 to
build momentum over Sony. Will the Xbox ever be number 1 console? I
really don't know. It is difficult to crack into the Japanese and Asian
markets for example, and fighting Sony who already has bigger numbers is
tough in a market where you will be asking people to purchase an
additional console to play Xbox if so many already have PS2s. But I
don't see Microsoft giving up, or Xbox being a failure. It has too
strong a following, and Microsoft really can't handle the PR backlash of
dropping the Xbox.

Xbox games look great and (often) play great, but none have broken any
new
ground that I've seen.  Many of them have leveraged Live very well, but
not
in any way I'd call "innovative".  Basically you seem to get the same
gameplay in a prettier package - I'm just not sure that'll carry them
into
the next generation.

Sony's proven they can keep their customers across one generation, if
they
can do it again then we may see a situation in 2007 very similar to the
situation today: Sony dominant with MS and Nintendo fighting it out for
a
distant second.
