If you want to take it further, then consult a lawyer. If the department manager is telling factual untruths it's defamation. If they're giving their opinion (honest opinion based on truth) then it gets messy. You could always wrap the whole thing in a wrongful-termination claim.

Whether they are telling factual untruth's or giving their opinion, I do not know, as I do not know the contents of the story told to my previous employer (one week). What I do know is, it's the cause of my dismissal at my previous one week job. And I also know that I was never called into the office and been given a warning or told I was doing something wrong or that there was a problem at all at my 8 month job. I would assume that if they bad mouth me, they have to back that up with proof like a written or verbal warning?

As Ayudh stated, it will cost you. And more than just money and time. A friend of mine initiated action against a company (though it was quite a large company) over defamation. Three years later, it was settled in her favour. Those were three heavy years, but she did end up very happy.

Is there not like some institution here that takes care of these work related things?
Really, all I am after is to make sure it does not happen again, of course I could sue them for those months that I am out of work, stress etc. But i'm not really sure if I want to do that.

Having a bad reference isn't the end of your career unless you have a pattern of bad behaviour.
 
Do you have other referees from previous jobs that will provide better references, or is there another person in the organisation that understands your situation and would be appropriate to use as a reference (eg, Managing Director or CEO if they had visibility of your work)?

Thats where the problem comes in, I don't have any other references since I have been working for myself the 5 years before I started the 8 month job. There is no one else at the offending company either that can give a reference. I don't have an uncle Toby either that knows even a bit about the computer industry.
 
To make a long story short, you all think the best thing to do if I want to take it further is to see a lawyer, correct?
