I am running a 100mb HD that I have just put in myself. This HD was running system 7 but I trashed the system folder and booted from the install disk. When this didn't work (system error 41) I booted from disk tools and copied the system file over from disk tools (system 7.0.1) so I could boot up on the HD and try to install the OS with the HD as the startup volume, that is when it said that it had ran out of memory. >Where did the System 7 install disk come from?
